I am thinking about making a mountain that can conceal a small dungeon. Basically I want to be able to make a small village at the base of a mountain that I can remove to expose a secret dungeon underneath. Has anyone done something like this? I thought about using polystyrene for this project bu I suppose I would need a large sheet of it.

if you want to make something like that, I think polystyrene is the best choice.
consider that there are panels of different thicknesses, so you should buy panels thick enough in order to avoid to stack too many sheets.

I work often with polystyrene, and I'm building in these weeks a lot of modular panels, with hills, water, rocks,etc..
In one of this panels I'm creating an entrance for a cavern...
but there is nothing inside..I want create just the hole for the entrance..
if the players want to go inside..I have separately a dungeon prepaired on a wood panel...
I agree that is cool to have the dungeon really inside the mountain..but is a lot of work...and how many times you will use it? my players don't care too much if the dungeon is really inside the polystirene mountain or if is in a separate wood panel..so I prefer to save time, to create other stuff...but is just my opinion :)

I've done something like this before. I had a 2-level dungeon cut from foam. I put the foam on pegboard to make it more stable.

As far as working with the stuff, you basically need the following:

1) Pink or blue foam sheet from a home supply store - the thicker the better. I don't recommend styrofoam.
2) A Hot Wire Foam Cutter
3) A gallon of latex paint and a brush, gray or brown depending on below/above ground
4) A lighter paint for dry brush highlighting
5) A sharp utility knife for cutting where the foam cutter can't
6) "Hold the Foam" glue - works great for this stuff

If you've got all that, you can whip out terrain in no time. The problem is what to do with it afterwards. I stuck mine in the attic until I needed to cut it up for another dungeon later.

I would take a look at model train tutorials for this one. Mountains are a very common scenery piece.
